Understanding DeFi Lending
CryptoNewsSignal Editorial · Oct 5, 2026
Decentralized finance, or DeFi, uses blockchain-based applications to provide financial services without relying entirely on traditional intermediaries.
DeFi lending allows users to lend or borrow crypto assets through smart contracts.
How Does DeFi Lending Work?
A borrower typically deposits cryptocurrency as collateral.
The protocol then allows the user to borrow another supported asset against that collateral.
Many systems require borrowers to deposit more value than they borrow.
This is known as overcollateralization.
Why Can Liquidation Happen?
Crypto prices can change quickly.
If collateral falls below a protocol's required level, some or all of it may be sold automatically.
This is called liquidation.
Users therefore need to understand:
- collateral ratios
- liquidation thresholds
- variable interest rates
- smart-contract risks
- asset volatility
- transaction fees
Where Do Interest Rates Come From?
Rates are often influenced by supply and demand inside the lending protocol.
When borrowing demand rises relative to available supply, rates can increase.

DeFi can provide useful financial tools, but smart-contract failure, liquidation and market volatility can cause losses.
